Q: Why should I consider an exchange?

The simplest exchanges involve a trade or swap of one type of property for another. The exchange possibility gives your Realtor one more tool in marketing your property for sale. One of the greatest benefits of an exchange is that your property may be sold at the same time you are acquiring another, thus eliminating the contingency of finding a buyer for your property. An exchange may also help you realize a higher sales price in a perceived “buyer’s market” where the real estate inventory is larger than the number of buyers for that inventory. Another way of thinking about it is, an exchange may help protect your equity in your real estate investment.

Q: How does a simple two party exchange work?
There are many ways to structure an exchange, but one of the simplest ways is the simultaneous two-party exchange. This type of exchange occurs when both parties enter into a contract to purchase each other’s property and to close the resulting exchange transaction simultaneously. Each party would obtain their own financing for the property they are trading into. This simultaneous exchange may also work in the case of the 1031 exchange of properties held for investment.

Q: What is a 1031 Exchange?
What we have been presenting is the simple exchange of a personal residence. When selling or exchanging real estate held for investment, an Internal Revenue Code (IRC) Section 1031 tax deferred exchange may be the right mechanism to use. Many investors use the 1031 exchange mechanism to protect their equity in the investment they have sold. The IRS allows an investor to not immediately pay, or to defer, the income taxes payable on the capital gain of the sale as well as the recapture of the depreciation that has been taken over the life of the investment when exchanging into a “like kind” investment. In other words, the potentially large tax burden from a sale is deferred into the next investment resulting in more cash being made available for that investment. If the exchange is does not involve a simultaneous closing, a Qualified Intermediary must hold the cash from the sold or “relinquished” property that will be spent to purchase the “replacement” property or properties. Often, 1031 exchanges involve the purchase of multiple replacement properties. This exchange method is also called a delayed exchange. Other types of 1031 exchanges include the reverse exchange, a construction build-out exchange, and a reverse exchange with a construction build-out. It is important to consult your tax and legal advisors regarding the suitability of a tax deferred exchange for your property sale.
